What is Purchasing Power Parity (PPP)?

Purchasing Power Parity is an economic theory that explains the real strength of a country’s currency.
It means how many goods and services can be bought with the same amount of money in different countries.

If the prices of similar goods differ across countries, PPP compares those prices to show where money has more or less purchasing power.

Basic Idea (Main Concept)

In the long run, exchange rates should adjust so that
the same goods cost approximately the same in every country.

Everyday Example

Suppose:
• In India, a bottle of milk costs ₹50
• In the USA, the same milk costs $2

According to PPP:
1\ \text{Dollar} \approx 25\ \text{Rupees}

If the market exchange rate is 1 Dollar = 83 Rupees,
this means that goods are cheaper in India and the rupee appears weaker according to PPP.

Why is PPP Important?

1. Correct Comparison of Living Standards

Comparing income only in dollars does not show the true picture.
PPP shows who can actually buy more goods and services.

2. Calculation of GDP (PPP)

When comparing the size of economies,
GDP based on PPP gives a more accurate picture.

3. Currency Valuation

PPP helps determine whether a currency is:
• Overvalued, or
• Undervalued

Types of PPP

1. Absolute PPP
• Directly compares prices of goods
• Based on the “Law of One Price”
• Does not fully apply in real life

2. Relative PPP
• Based on differences in inflation
• Countries with higher inflation tend to see their currency weaken over time

Limitations of PPP
• Not all goods are identical across countries
• Rent, services, and transportation costs differ
• Taxes and government policies affect prices

Therefore, PPP is not perfectly accurate, but it is very useful.
